Evaluating taxable and tax-free fixed income

Evaluating taxable and tax-free fixed income

Fixed-income investments often serve as the backbone of diversified portfolios, offering stability and income amid market uncertainty. Yet, for many investors, the terms core, core plus, and tax free can be confusing, suggesting a uniformity that simply doesn’t exist. We will explore three key questions investors should ask when evaluating fixed-income funds to ensure they’re getting a comprehensive, yet efficient, overview.

In addition, we’ll take time to evaluate the current fixed-income landscape, including where we believe the market is creating opportunities for investors and where the greatest potential pitfalls lie.

Topics will include:

  • The historical context behind the classifications of core, core-plus, and tax-free bond categories

  • A comparison of top-down versus bottom-up investment philosophies

  • Assessing performance using rolling returns

  • Analyzing sector, credit, and geographical composition to better understand portfolio holdings

  • Identifying opportunities and risks across the fixed-income market

Fixed-income investments are subject to interest-rate and credit risk; their value will normally decline as interest rates rise or if an issuer is unable or unwilling to make principal or interest payments. Foreign investing, especially in emerging markets, has additional risks, such as currency and market volatility and political and social instability. Mortgage- and asset-backed securities may be sensitive to changes in interest rates and may be subject to early repayment and the market’s perception of issuer creditworthiness. Liquidity—the extent to which a security may be sold or a derivative position closed without negatively affecting its market value, if at all—may be impaired by reduced trading volume, heightened volatility, rising interest rates, and other market conditions. Hedging and other strategic transactions may increase volatility and result in losses if not successful. Fund distributions generally depend on income from underlying investments and may vary or cease altogether in the future. Investments in higher-yielding, lower-rated securities include a higher risk of default. Municipal bond prices can decline due to fiscal mismanagement or tax shortfalls, or if related projects become unprofitable. The use of hedging and derivatives could produce disproportionate gains or losses and may increase costs. Tender option bonds use leverage that magnifies both positive and negative returns, which increases the fund risk by magnifying the volatility of returns and could lead to termination of the Tender Option Bond trust.
